As Greene (2005) argued, the simultaneous estimation of all N+K+2 parameters is required because no transformation or conditioning operation will produce a likelihood function that is free of fixed effects. The variance parameters for this half-normal model are given by Λ2 = σ2 u σ2 v ≥ 0. If Λ = 0, there are no technical inefficiency consequences, and all the deviation from the production function are caused by noise. The error term uit is the log-difference between the maximum output and the actual output; hence, technical inefficiency is equal to the percentage by which the actual output could increase without adding inputs. The efficiency index (TE) of firm i in year t could be written as: TEit = yit exp(xitβ + vit) = exp(xitβ + vit − uit) exp(xitβ + vit) = exp(−uit) (11) where 0 ≤ TEit ≤ 1. This indicates the ratio of realised production over the maximum technical output obtainable for a firm (when there is not inefficiency).
